Should You Pay Off Your Personal Loan Early?
Paying off a loan ahead of schedule feels like an obvious win, and often it is. But the real saving depends on how your loan's interest was structured, whether a rebate applies, and what else that money could do for you. This guide explains how early settlement works in Malaysia for both licensed moneylender loans and bank loans, how to get an accurate settlement figure, and a simple way to decide whether settling early is the right call.
How Interest Is Structured Matters
Most personal loans in Malaysia are quoted on a flat rate. That means total interest is calculated upfront on the original amount and spread evenly across the instalments. Because of that, the instalment you pay in month 3 and the instalment you pay in month 30 contain the same amount of interest, even though your actual outstanding balance is much lower by month 30.
Early settlement corrects this. When you settle, the lender should calculate how much of the pre-computed interest you have not yet "used" and deduct it from the balance. That deduction is the rebate. The earlier in the tenure you settle, the larger the unused interest portion, and the bigger the saving.
Licensed Moneylender Loans: Your Right to Settle Early
Loans from KPKT-licensed moneylenders are governed by the Moneylenders Act 1951 and its regulations. Within that framework, a borrower is entitled to repay the loan before the end of the agreed term, and the lender is required to give a rebate on the interest that has not been earned. The agreement you signed should state how the loan can be settled early.
In practice, the process looks like this:
- Contact the lender and request a written early settlement statement as at a specific date.
- The statement should show the outstanding principal, interest charged to date, the rebate on unearned interest, and any arrears or late interest if applicable.
- Pay the stated settlement amount by the quoted date, through an official channel that gives you a receipt.
- Obtain a written confirmation that the loan is fully settled and no further sum is owed.
- Keep the agreement, the settlement statement, the receipt and the confirmation letter together.
If a lender refuses to provide a settlement figure in writing, or quotes a figure that does not reduce the pre-computed interest at all, ask them to explain the calculation with reference to your agreement. A licensed lender should be able to do this.
Bank Personal Loans: Check for Lock-In and Fees
Bank personal loans also allow early settlement, but many include a lock-in period, commonly the first one to three years, during which an early settlement fee applies. Banks typically calculate the interest rebate using the Rule of 78 for flat-rate loans, which gives a smaller rebate than a simple pro-rata split, especially in the later part of the tenure. Before settling a bank loan, request the settlement letter and compare the fee against the rebate.
Worked Example: Where the Saving Comes From
| Item | Illustration |
|---|---|
| Loan amount | RM10,000 over 24 months |
| Total interest pre-computed at signing | Say RM3,600 (illustrative, depends on your agreement) |
| You settle after month 12 | Roughly half the tenure has passed |
| Unearned interest eligible for rebate | A portion of the remaining RM1,800, depending on the rebate formula used |
| What you avoid paying | The rebate amount, minus any settlement fee if one applies |
The figures above are only to show the mechanics. Your actual rebate depends on the rate, tenure, formula and timing in your own agreement, which is why a written settlement statement is essential before you transfer any money.
When Early Settlement Makes Sense
- You received a bonus, EPF withdrawal or windfall and have no higher-cost debt elsewhere
- The loan is in its first half, where the unearned interest is largest
- You want to reduce your DSR before applying for a mortgage or car loan
- You are consolidating several loans and need the smaller ones closed first
When It Might Not Be the Best Use of Cash
- You carry credit card balances charging a higher effective rate than the loan
- Settling would wipe out your emergency fund entirely
- The loan is in its final few months, so the rebate is small and the cash may be better kept
- A bank lock-in fee would cancel most of the rebate
If you are weighing several debts at once, the debt consolidation guide covers how to prioritise them.
Partial Prepayment as a Middle Path
If you cannot settle in full, ask whether the lender accepts a lump-sum partial payment that reduces principal and shortens the tenure. Not every lender offers this, and the way it is applied matters: a payment that only prepays the next few instalments does not reduce interest, while one that reduces principal and reschedules the loan does. Get the treatment confirmed in writing before paying.
Checklist Before You Settle
- Request the settlement statement in writing with a valid-until date.
- Check that the rebate on unearned interest appears as a line item.
- Confirm any fees, arrears or late interest included in the figure.
- Pay through an official channel and keep the receipt.
- Collect the full settlement confirmation letter.
- If the loan was reported anywhere, check your CTOS report a few weeks later to confirm it shows as settled.

Frequently Asked Questions
Can I settle a licensed moneylender loan early in Malaysia?
Yes. Under the Moneylenders Act 1951 framework, a borrower can repay before the end of the term, and the lender should provide a rebate on interest that has not been earned. Request a written settlement statement first.
Is there a penalty for early settlement of a personal loan?
Licensed moneylender agreements should not impose charges outside the written agreement. Bank personal loans often have a lock-in period with an early settlement fee, so check the settlement letter.
How is the early settlement rebate calculated?
It depends on the formula in your agreement. Banks commonly use the Rule of 78 for flat-rate loans. Whatever the method, the rebate should appear as a separate line in your settlement statement.
Does early settlement improve my credit record?
Closing a loan reduces your outstanding commitments and DSR, which helps future applications. If the loan was recorded in CTOS or CCRIS, confirm it shows as settled a few weeks after payment.
